Below is the excerpt from Sanjay Matai's latest publication ‘Millionaires don’t eat cakes…they make them’ published by Network 18. The book illustrates a simple Income-to-Wealth recipe.
Countless books and articles have been written on how to become a millionaire. Countless CDs and DVDs have been produced on the subject. Countless people have given countless number of talks and seminars focusing on this one of the most-preferred topics. Countless studies have been done to know how millionaires became millionaires.
The essence of all these is that millionaires
…. are not magicians who create wealth out of thin air
…. are not privy to some closely-guarded secret
    …. are not born lucky
…. are not specially blessed or gifted.
Millionaires are millionaires because they have a certain value-system!
    > They do what they love and love what they do. And they dream big!
    > Being passionate about their work, they work hard and work smart…and strive to become the best.
    > They try and ensure that every rupee they spend delivers the right value.
    > They are not stingy, but they hate waste.
    > When they invest, they seek to make the best returns (Beware! ‘Best’ shouldn’t be confused with ‘maximum’ returns. It is about astutely managing risk vs. returns).
    > They understand the power of leveraging and employ appropriate techniques to “multiply” money (and not just ‘add’ money).
    > For them risk is an ally, not an enemy.
    > And finally, of course, they are patient. They don’t rush things, but wait like a tiger for that perfect moment to make their move.
Simple! Isn’t it? You knew these things all along. Am I right? Well, then what are you waiting for? Why are you still struggling with your 9-to-6 job (or is it 9-to-9 nowadays)? Why aren’t you financially independent?
    Why aren’t you a millionaire…yet?
Well, that’s because you find the whole formula too time-consuming and cumbersome. The problem lies, not so much in understanding it, but in implementing it. In today’s fast-paced world, where things work at the touch of the button, it seems anachronistic to expect people to work hard and be patient. No one wants to put in all the hard work and then wait until those efforts bear fruits. They would rather sit at home and hope to win a lottery or hit a jackpot.
Yes…the formula does test one’s patience and commitment. But let me assure you, it is only the beginning that’s difficult.
You know how it is with a car. When you start, it takes some time to overcome inertia and pick up speed. But thereafter the acceleration is much faster. Remember the good old Newton’s law you studied in your school? Same thing with your wealth creation too…once you pick up momentum, it becomes easier and easier…and easier.
Want to see how it works? Suppose you invest Rs.5000 every month for 25 years. Thus, you would have invested Rs.15 lakhs. Assuming 10% p.a. returns, you will have about Rs.65 lakhs at the end. Let us see graphically how this money growth looks like.

This is fine. But the more important point to note here is how your wealth accelerates. See the graph below.

As you can see, it takes 10 long years to reach to your first Rs.10 lakhs. But the next Rs.10 lakhs (i.e. from Rs.10 to 20 lakhs) takes just 5 years to accrue; the next from Rs.20 to 30 lakhs in 3 years and so on from Rs.50 to 60 lakhs in merely 1.75 years.
The analogy of boiling water might be quite apt here. What happens when you start to boil water? To begin with, its temperature starts rising…from 25oC to 30oC to 50oC and so on. Though the water is getting hotter, nothing noticeable is happening on the surface… right up to 99.9oC. And then, with increase in temperature by just 0.1 oC, the water starts boiling.
If you didn’t have the knowledge and patience, you would have stopped heating in between, exclaiming that nothing seems to be happening. This way you would never get your boiling water! Even if you take a temporary break, you may have to start all over again. So, once you begin, never stop in-between.
In short, you will realize your millionaire dreams, provided:
    • You don’t stop your regular contributions to the portfolio AND
    • You are willing to be patient.
At some point, your portfolio will reach the critical mass. And then, like a nuclear explosion, you will experience wealth explosion.
That’s what I said earlier. You have to be patient in the initial years. But later the growth will be exponential. Thus, you will achieve your financial independence much sooner than what may initially seem to be a long and interminably wait. This is the magic of compounding. Even a genius like Albert Einstein was a great admirer and supporter of the method of compounding.
The crux of the matter is that if you are good at managing money, even little incomes can be built into big riches. But if your money management skills are poor, you may not only remain poor despite big incomes, but could also land up in a financial mess.
The sun’s rays are available to everyone. However, only those who focus them using a magnifying glass are able to convert it into fire. Everyone earns income. However, only those who single-mindedly use a ‘wealth-magnifying’ formula are able to convert their income into wealth.

Finally you have some extra money that you can call your own above that required for living expenses. Your extra money is true risk capital as you could lose it and not have to adjust your lifestyle.
Naturally, you want to see your extra money grow.
At today's low rates of interest saving your money in a bank doesn't entice you as it offers too little growth potential. The interest return is even below the inflation rate so you are a sure loser. You want something that gives a little more risk, with the hopes of having a much larger financial return. You turn to the stock market.
But wait! Are the risks involved in investing in the stock market worth the potential returns? Investing is a good tool to increase you money, but you have to keep an open mind and know what to look for.
Investing in stocks is a more risky business than many investors realize. However, there are some risks that fortunately, you can control.
For example, you must guard against investing in "hot" stocks that have already had a big run up in price level. True, some investors became wealthy by investing in "hot" stocks such as the "dot-com" bubble in the 1990s. Those who sold out near the highs, that is.
When the initial buzz around "hot" stocks begin to slide, so does the value of your investment. And fast. Don't forget the idea is to buy low and sell high, not to buy high and hope that an army of fools come along to buy even higher.
Once they fall, the "hot" stocks really fall hard in a short period of time. This means losing a big chunk of your money as will others like you who invested in these stocks. If you really need to invest in these stocks, you have to keep a constant eye on them and sell them when they start to level off or drop below a certain level.
To avoid such risks, some say that you should diversify your portfolio. But not too much if your funds are limited. Basically, to diversity means buying a little bit of several different types of stocks. In that way, if one stock gets down, another one of your stocks might be up and will help you recover your losses.
It is a good idea to have some stocks in different sectors, such as the technology sector, financial, telecommunications, biomedical, and consumer corporations. In time, you could add to your portfolio with precious metal and diamond indexes, and some general investment funds.
Another school of thought says it is better to have a highly selected basket of growth stocks and then to watch that basket like a hawk. Personally I think that this approach makes more sense, especially if you are starting out with limited funds, as a broad portfolio of stocks in many different sectors will tend to track the overall market, not out perform it.
In addition, there are companies that offer "safety stocks". It may be a sound decision to have shares of companies such as this in your portfolio. This is because such stocks most often offer a slow and steady growth, thus giving you an assurance of being profitable over the long term with your investments.
Do not rely on tips saying that this stock is "going to be big" and the like. These tips are often unfounded, and these stocks are almost always totally manipulated. Investing in these stocks might give you a higher short term return but in the long run, these stocks will just give you worries. Check relevant websites to see how your stocks are performing.
Investing in stocks can be very profitable but you do have to work at it to stay on top of the stock market. The best stock investments of all are those that are made after a bear market has run it's course. Then you can invest in top flight companies whose shares have reached very cheap prices after being dragged down by the bear market.
PE ratios at the bottom of bear markets usually reach levels of 5 or 6. Compare that to the present PE ratio of about 20 and you can see that today stocks are not cheap.
Unfortunately, most investors can not bring themselves to buy at extreme lows as market sentiment at that time is completely negative and most people have a herd instinct that they can not overcome. When running with the herd fear overcomes judgement and they are much more likely to be sellers at important lows rather being able to overcome their fear and to be buyers.
The same type of problem occurs with the herd at market tops. Then the herd is so optimistic about the outlook for the stock market that they forget about prudent evaluations of a stock and will pay almost any price to get on board.
To be a successful stock investor you must be able to think for yourself and cut away from the herd mentality. You also need a lot of discipline so that you can patiently wait for good stocks to reach extremely attractive price levels before adding them to your portfolio. When you buy shares in good solid companies at cheap prices over time good things are going to happen to the value of your portfolio.

    What Does Exchange-Traded Fund Mean?

Exchange Traded Funds (ETF) are investment funds that trade on a stock exchange tracking the performance of an index. The index can include stocks, bonds and commodities. ETFs are good investment because they are cheap, tax efficient and because of their stock like features. In recent years Exchange Traded Funds have grown in popularity as an investment method, enabling the investors to expand their portfolios while maintaining flexibility in trading similar to stock. As an investor in ETFs, you get the diversification of an index fund and also you will be able to sell short, buy on margin and procure as little as one share.

To create an new ETF, a registered broker buys the basket (group of securities created for the purpose of concurrent buying and selling) of securities underlying the index, and exchange them with a company that establishes and administers an ETF, for a newly created ETF shares. The broker then breaks up creation units (large blocks of thousands ETF shares which can be exchanged in-kind with baskets of underlying securities when an initial ETF is established) into single shares which trade on a stock exchange, and therefore investors can buy them. The reverse process happens when the broker cashes in a creation unit on the open market, to make the quantity needed for a creation unit. After making a creation unit, the broker then turns the shares over to the company administering the ETF in exchange for individual securities underlying the ETFs.

There are several types of ETFs that a person can invest in. Some of them include: index ETFs, commodity ETFs, bond ETFs, currency ETFs, and leverage ETFs. Index ETFs hold securities and try to imitate the performance of a stock market index. To do this, index ETFs seeks to track the performance of an index by holding in its portfolio either as imitation of the trade index or as representative sample of the securities.

Commodity ETFs usually invest in precious metals and future contacts. This type of ETFs trade just like shares, are resourceful and simple and provide exposure to an ever-increasing range of commodities and commodity indices such as metals and agriculture.

Bond ETFs are ETFs investing in bonds. Mostly they flourish in economic recessions since investors pull their money out of stock market into bonds. Bond ETFs have an advantage of getting practical trading commissions.

Currency ETFs are total return products, where an investor accesses the Forex spot change, local institutional interests rates and a collateral yield.

Leverage ETFs are special type of Exchange Trusted Funds, that try to achieve returns which are more sensitive to market movements than other types of ETFs. Mostly Leverage ETFs are marketed as bull or bear funds.

There are many advantages of Exchange Traded Funds. First, an ETF can create exposure to a group of equities, styles, or market segments. In comparison to a stock, an ETF can track broader range of stocks or try to mimic the returns of a country or many countries. Secondly, well managed ETFs have lower expense ratios compared to other managed funds like mutual fund, which have high expense ratio due to costs like management costs and shareholder account expenses at the fund level. Another advantage of ETFs is that their dividends are reinvested back immediately, therefore avoiding dividend drag. Also ETFs are more tax efficient than mutual funds since most of the tax on capital gains is paid on sale and completely up to an investor.

Exchange traded Funds are flexible and are traded on major stock exchanges in the world, so when an investor buys or sells an ETF, he or she does that at the current share price in the market. ETFs are also intended to trade close to their underlying net assets value, thereby, providing a great assurance that their prices will reflect the value of underlying assets. Also in comparison to mutual funds, ETFs perform better and are efficient way to know the index performance and have a lower annual management fee.

It should be noted that, in some countries ETFs may be limited to big companies only, therefore, limiting investors to large capital stocks due to a narrow group of stocks in the market index. Also, the cost of investing in ETFs may be higher compared to investing in one particular stock.

Please note that currently there are no Exchange Traded Funds (ETFs) available in Sri Lanka (Colombo Stock Exchange) but it would be available in near future as SEC is working on the ETFs and Unit Trust regulatory framework. Please refer to The Gazette of the Democratic Socialist Republic of Sri Lanka No. 1723/4 of Monday September 12, 2011 on Unit Trust Code including Exchange Traded Funds.

SEC grills brokers, fires letters to investors

Causing mixed reactions in capital market, watchdog SEC yesterday grilled several brokers, with more to follow, in addition to firing letters to investors as part of its investigations on what is perceived as suspect trades.

At least three brokers – Lanka Securities, Nation Lanka Equities (formerly Ceylinco Securities) and Arrenga Capital – were questioned by SEC officials. A few more are to be put through the same exercise. Among investors who had got letters asking for written submissions to SEC queries is PC House Chairman S.H.M. Rishan.
Grilling of brokers had centered around their trade of illiquid shares instead of focusing on fundamentally-sound stocks.
For some of the investors the query had been whey they had bought particular stock/s and sources of funds, etc.
Some investors and brokers who got wind of grilling as well as letters seeking explanation were furious over the SEC’s action as well as the nature of the questions. The SEC grilling is despite having a state-of-the-art surveillance system installed in the market.
However, others said questioning as well as seeking information was part of the standard practice adopted by regulators globally to assess whether or not further action was required.
The SEC action apparently follows after it appeared to have been irked by heavy trades as well as the extraordinary rise of illiquid and penny stocks. Some market participants have blamed overregulation for the downfall of Colombo bourse, which is currently offering negative return.
